How do exchange rate graphs work?
Just like every other market, where the two curves intersect you find the equilibrium price and equilibrium quantity. In this case, the price is called the exchange rate. When the exchange rate increases, the currency appreciates. When the exchange rate falls, the currency depreciates.
An exchange rate is a rate at which one currency will be exchanged for another currency. While most exchange rates are floating and will rise or fall based on the supply and demand in the market, some exchange rates are pegged or fixed to the value of a specific country's currency.
It is evident in the diagram (Fig 1) that the rate of foreign exchange is shown on the Y axis, and the demand and supply of foreign exchange are shown on the X axis. DD is a negatively sloped Demand curve, and SS is a positively sloped Supply curve of foreign exchange that intersects each other at point E.
The exchange rate gives the relative value of one currency against another currency. An exchange rate GBP/USD of two, for example, indicates that one pound will buy two U.S. dollars. The U.S. dollar is the most commonly used reference currency, which means other currencies are usually quoted against the U.S. dollar.
One way to remember is with the rule: If you are going from the “1” to the other currency then multiply. If you are going to the “1” from the other currency then divide.
These transactions mainly take place in foreign exchange markets, marketplaces for trading currencies. Currencies increase in value when lots of people want to buy them (meaning there is high demand for those currencies), and they decrease in value when fewer people want to buy them (i.e., the demand is low).
The Kuwaiti dinar continues to remain the highest currency in the world, owing to Kuwait's economic stability. The country's economy primarily relies on oil exports because it has one of the world's largest reserves.
What is the real exchange rate? The real exchange rate (RER) between two currencies is the product of the nominal exchange rate (the dollar cost of a euro, for example) and the ratio of prices between the two countries.
Comparing economic conditions in two countries, traders could forecast an exchange rate. For example, considering the EUR/USD pair, a trader could compare interest rates in the EU and the US, GDPs, and the unemployment rate. By determining differences, they may predict the direction of a pair's rate.
If you don't know the exchange rate, you can use the following simple currency conversion calculation to find it: take your starting amount (original currency) and divide it by ending amount (new currency) = exchange rate.
What does the exchange rate depend on?
What drives exchange rates? Exchange rates are constantly moving, based on supply and demand. Whether one currency is in higher demand than another, depends on the perceived value of owning it, either to pay for goods and services, or as an investment.
An exchange rate is the value of one unit of a currency relative to the value of another currency (or group of currencies). For instance, the value of the Australian dollar (AUD) relative to the US dollar (USD) is often abbreviated to AUD/USD.
Overview of Exchange Rates
1 A lower-valued currency makes a country's imports more expensive and its exports less expensive in foreign markets. A higher exchange rate can be expected to worsen a country's balance of trade, while a lower exchange rate can be expected to improve it.
Foreign exchange rates are constantly changing. We update our rates at least once every business day, based on current market conditions. Exchange rates are subject to change at any time without notice.
For example, if you were converting 800 British pounds into U.S. dollars on June 17, 2023, you would multiply £800 x $1.28 (the exchange rate for the day) to get $1,024. To convert from dollars to pounds, you would simply divide by the exchange rate, rather than multiply.
The value of a currency, like any other asset, is determined by supply and demand. An increase in demand for a particular currency will increase the value of the currency, while an increase in supply will decrease the currency's value. The exchange rate is the value of one country's currency in relation to another.
1 dollar = 100 cents, so 1 cent is equal to 0.01 dollars. 1 nickel = 5 cents, so 1 nickel is equal to 0.05 dollars. 1 dime = 10 cents, so 1 dime is equal to 0.1 dollars. 1 quarter = 25 cents, so 1 quarter is equal to 0.25 dollars.
The Iranian Rial is considered the world's lowest currency due to factors such as economic sanctions limiting Iran's petroleum exports, which has resulted in political instability and depreciation of the currency.
A fixed or pegged rate is determined by the government through its central bank. The rate is set against another major world currency (such as the U.S. dollar, euro, or yen). To maintain its exchange rate, the government will buy and sell its own currency against the currency to which it is pegged.
Fundamentally weak currencies often share some common traits. They can include a high rate of inflation, chronic current account and budget deficits, and sluggish economic growth.
Where is the US dollar worth the most?
Some of the countries where a dollar is worth the most money include Mexico, Peru, Chile, and Colombia. It's possible to exchange dollars for local currency in these countries at favorable exchange rates.
Japan continues to be a popular choice, but Vietnam and South Korea stand as solid alternatives among numerous countries in Asia with favorable exchange rates for the US dollar. Closely following in value are South American countries: Argentina and Chile are among those offering the biggest luxury bang.
The highest currency in the world is none other than Kuwaiti Dinar or KWD. Initially, one Kuwaiti dinar was worth one pound sterling when the Kuwaiti dinar was introduced in 1960. The currency code for Kuwaiti Dinar is KWD. The most popular Kuwait Dinar exchange rate is the INR to KWD rate.
The nominal exchange rate E is defined as the number of units of the domestic currency that can purchase a unit of a given foreign currency.
WHAT IS THE REAL EXCHANGE RATE? The real exchange rate (RER) between two currencies is the nominal exchange rate (e) multiplied by the ratio of prices between the two countries, P/P*.
